In Configuration > Preview > Thumbnails, I assume you also have "Show folder thumbnails" selected? For testing purposes, have you placed an image under that main folder along with the subfolders to see if the image is used to make that folder's thumbnail.

It is now sort of working... sort of...
I did have "Show folder thumbnails" selected.
I found when I edited the config file it made no difference. When I closed XY and re opened it, the config file changes had not been saved which is strange. So I used "Exit Without Saving" which stopped it over writing the changes I made and that seems to have done the trick.
Now a folder with only a subfolder appears with a white bar to indicate it is not empty which is what I wanted most. However, if a folder has an image in it I sometimes get a thumbnail of the image cropped inside a folder and sometimes the thumbnail is of the image with a yellow border (old style). Maybe this is to do with XY refreshing saved thumbnails or something.
Boggles the mind.

Also this setting can be made thru the GUI.

Restart without Saving

View > Caches > Refresh Thumbnails (Ctrl+Alt+F5)
. You could also consider starting the thumbnail generation all over by going to Tools > Configuration... > Preview: Thumbnails > Cache path: Clear...
.I kind of still wish XY would have a native implementation as I quickly grew used to the really big image folder thumbnails opposed to Windows' tiny, cut-off ones. At the moment, the standard options either are A) to have nice and big image thumbnails or B) to be able to tell by the thumbnail whether a folder is empty or not, but not both at the same time.
What I started doing instead is adjusting and enabling the Color Filter for empty folders. Actually, for I like to recognize empty files too, I set
size:0
to a gray name, checking Configuration... > General: Trees and List > Always show folder sizes
for folder sizes to be considered. It's not instant but decently quick, so now I recognize empty folder structures that way. Could be used alongside Windows' folder thumbnails as well.

Alright. I could show some default image for folders that have contents (but none of which generate a normal folder icon).
1) Which image should that be (by default)?

Something as little as the empty thumbnail background would do, or maybe the total number of folders/files within. Just spitballing, from simple and straight-forward to more elaborate:

I'd rather see a customizable icon or what we have presently with
FolderThumbsShell=1
over any of those examples. File counts will slow things down. Windows 11, 23H2 Build 22631.3447 at 100% 2560x1440

True, of course just the default Windows one would do. Much like how the default folder icon is similar to Windows' as well: Wouldn't make it too out of the ordinary or eye-catching in that case.

The next beta should improve the situation:

How do I get that lovely yellow square? Not that I want it, but I was testing for it. I get the the first pic below when I have FolderThumbsShell=1 (FolderThumbs=1 in both cases)
"incomplete" has a desktop.ini in it.
"incomplete2" contains one exe file.
"incomplete3 has nothing in it.
"Temp" contains only a folder. Windows 11 22H2 Build 22621.1702 And actually, I kind of like that view.
I did forget to refresh earlier... With FolderThumbsShell=0 Note: the "temp" folder is a custom file icon association for "temp"
