Custom folder icons should certainly work. Ensure that this is unticked:
Configuration | General | Refresh, Icons, History | Icons | Use generic icons for super-fast browsing

It works here. When you define a custom folder icon in that way a file called "desktop.ini" is created in the folder. This file contains the reference to the icon. See the screenshot. As you see the folder has the desired icon.

I think you might have used the wrong link in your original post which confused the issue, maybe you meant to use this instead, anyway that is a non-standard windows hack, so it's not surprising that XY doesn't read those registry entries. What you want to do is possible in XY via CFI though, just make sure this is still in its default enabled state:
Configuration | General | Refresh, Icons, History | Icons | Enable custom file icons
and then open

@Don: If you read this, the CFI shortcut key could do with updating on that page from Ctrl+I to the new Shift+Alt+F9
Configuration | General | Refresh, Icons, History | Icons | Enable custom file icons
and then open
Tools | Custom File Icons
and create an entry like the one shown in example #3 on this page: https://www.xyplorer.com/release_12.40.php#CFI which would be something like this: *\>c:\icons\folder.ico

It's two steps in the menu bar: Tools > Customize File Icons...
Plus there's an info button on the opened dialog that shows examples for multiple use cases.
